Cost allocation

Cost allocation is the process by which product costs are initially assigned to production departments, cost centers, or other operational units, and eventually to the final product.

Costs such as production, labor, and materials are often attributed directly to the product, but overhead costs are usually allocated according to some arbitrary formula. For example, rent may be allocated to departments according to the proportion of total space occupied.
